The Portuguese international enjoyed a fine campaign for Los Blancos last term, with the capital outfit winning a Champions League and Copa del Rey double.
However, the continuing development of Raphael Varane and the standing of Sergio Ramos at the Bernabeu has placed Pepe's long-term future in doubt.
According to Marca, Madrid could be tempted into a sale this summer for the right price, with City preparing a move in the region of £25m.
City are expected to sign a centre-back this summer to play alongside skipper Vincent Kompany next season.
